I had personally edited the wikipedia matroska entry in this respect, listing a number of hardware units whoch do exactly that. However, shortly after that SOMEBODY had removed these entries.

Virtualdubmod hasn't been updated in 3 years and is incompatable with v1.0 
MKVs (grumblegrumble)

other than that, try using the FFDShow tryouts and setting FFVfW (included) 
to decode everything it's capable of.

I have built a grah in GraphEdit which is like

mkv splitter -> Mpeg4 Decoder -> Matroska Muxer -> File Writer

The input file(126 MB) is an .mkv file and resulting .mkv file (output file) comes out to be 11.6 GB.

How come the resulting file is too large in size. Kindly guide me whats missing. 

I think some compression is required, if so which compressor to be used and where it to be placed in the above graph.

Because you are decoding the MPEG-4 stream to RAW, uncompressed video, then 
not re-encoding it to anything else before re-wrapping it into the new MKV. 
the compressor you use is up to you, but you would place in between the 
Mpeg4 Decoder and the Matroska Muxer
